Class III for Military Students

I'm in charge of a group of U.S. military officers that are training at a part 141 flight school. Up until now we've been getting FAA Class III physicals for the students before they solo to make sure everything is nice and legal. However, someone pointed out 14 CFR 61.23 (b) (11) to me, which seems to indicate that they don't need a Class III since they all have current Navy flight physicals. Can someone here let me know if I'm missing something or misinterpreting it?

Your current navy flight physical is the equivalent of a class 3 flight physical and can be used for all flights and checkrides including commercial. No need to get a separate civilian class 3.

See u/BandicootNo4431’s answer below, and to be excessively pedantic, a US military pilot (but not other military flight crew members or students, unfortunately for OP) who can show evidence of an up-to-date medical then they are not required to hold an FAA medical as long as they limit themselves to class 3 privileges.

Come on, don't ruin it for the students.
This way they get to fly under basic med later in life.
But also - potentially not.

1) Your NFO students aren't military pilots for sure.
2) Arguably - your SNA students aren't pilots yet either based on the definitions here;

61.23 is the portion that addresses military pilots being exempt from FAA medicals:
“Operations not requiring a medical certificate. A person is not required to hold a medical certificate
…When a military pilot of the U.S. Armed Forces can show evidence of an up-to-date medical examination authorizing pilot flight status issued by the U.S. Armed Forces and—
(i) The flight does not require higher than a third-class medical certificate; and
(ii) The flight conducted is a domestic flight operation within U.S. airspace;”

I’ll add to this: I’m a WSO and in my 15 years my physical has never counted as my FAA medical. I’ve even checked with a few FSDOs and have always received the same answer: Go pay for your Class III or II.

It’s also been my understanding, admittedly less well studied on this one, that one’s military flight physical doesn’t count until they have wings. That’s nonsensical, but it tracks with the letter of the text of the regulation.

Military physicals serve as Third Class within the US only for RATED military aviators.
There is an exemption letter that USAF got from the FAA for their IPT 141 program which lets them fly on FC1.
I'm guessing you're staff at the 141 school? Just saying these questions should be answered by someone in the Navy and not here.
